General versus Specific Skills in Labor Markets with Search Frictions and Firing Costs

This paper considers a world with matching frictions in the labor market: allocation of job offers to workers is time consuming and costly, and job separation is subject to a tax paid by firms. We show that, in general equilibrium and at the margin, workers invest more in specific human capital relative to general human capital when the allocation of workers to jobs is less efficient—i.e., a lower-scale parameter of a matching function—and when employment protection is higher. In other words, the farther away from a competitive environment, defined here as a limit case with instantaneous job matching and no employment protection, the higher are the various incentives to acquire specific skills. The mechanism is based on the ignored but robust partial equilibrium property whereby a lower job-finding rate for workers raises the relative return to specific versus general skills, since jobs are more distant.
